By convention, "localhost" is always assumed to be an alias for the
current host. Lots of scripts & some programs have this name wired
into them (like /etc/netstart :) so removing it would be a Bad Thing.

Right. The problems arise if some unauthorized machine starts
pretending to be a trusted machine listed in one of the
.rhosts files. Whoever has root on the other machine can create
bogus accounts at will and get into your system. They might not
become root on your machine right off, but once they have shell
access, all sorts of things can happen.
