If you get a login prompt, then you have an incompatible combination of telnet and telnetd. I run into this problem on 2.x (it has been reported but not fixed). In my case, I replace the telnetd program on the 2.x system with the telnetd from a 1.1.5.1 release and nearly all the telnet problems go away.
